I tried your <sect1> fragment with <oXygen/> 6.1, Java 1.5.0_04 and I get

<div class="mediaobject"> <img src="figures/foo.gif"> </div>

May have neglected to mention that the problem only occurs when the document is xinclude'd from another. Otherwise, works fine. I also chunk everything. I utilize extensive xincludes so I did not detect the relationship until I isolated a document that was not called from an xinclude. In 6.0, the same condition would occur but the xml:base="" attribute/value in every document root element would rectify the img src path mangling. xml:base="" no longer functions in 6.1; but xml:base="foo" does.
